AI hallucination is the phenomenon where an artificial intelligence model, particularly a large language model, generates output that appears plausible and is presented with confidence but is factually incorrect, fabricated, or not grounded in the provided source data.

AI hallucination is one of the most important concepts for any organization deploying AI to understand. Large language models do not retrieve facts from a database. They generate text by predicting the most likely next token based on patterns learned during training. This means they can produce fluent, confident, and entirely wrong statements with no indication that anything is amiss.

The term "hallucination" covers several distinct failure modes. Factual fabrication is when the model generates information that has no basis in reality, like citing a court case that does not exist or attributing a quote to someone who never said it. If the model encounters a question about something underrepresented in its training data, it may generate a plausible-sounding but incorrect answer rather than acknowledging uncertainty.

The risk to businesses is substantial. An AI customer service agent that confidently provides incorrect product specifications, wrong return policies, or fabricated warranty terms creates liability and damages customer trust. An AI research assistant that generates fake citations or incorrect data can lead to flawed business decisions. An AI system generating content with factual errors can damage brand credibility.

Mitigation strategies exist and should be part of every production AI deployment. Retrieval-augmented generation (RAG) grounds the model's responses in specific, verified source documents rather than relying solely on its training data. When the model generates a response, it draws from a curated knowledge base of accurate information rather than its general training. This significantly reduces hallucination for domain-specific questions.

Output validation adds a verification layer that checks AI responses against known facts, approved content, and business rules before they reach the end user. This can include automated fact-checking against databases, constraint validation to ensure responses fall within acceptable parameters, and confidence scoring that flags low-certainty outputs for human review.

Human-in-the-loop workflows ensure that consequential AI outputs are reviewed by a person before being acted on. The level of review should match the risk: a customer service chat response might need spot-check monitoring, while a legal document or financial analysis should have mandatory human review.

Prompt engineering and system design reduce hallucination by instructing the model to acknowledge uncertainty, cite its sources, stay within the scope of provided information, and decline to answer questions outside its knowledge. These instructions do not eliminate hallucination entirely, but they reduce its frequency and severity.
